The Traditional Playbook: Flight to Quality
Historically, major geopolitical risks have triggered a classic "flight to quality." When uncertainty rises and information is limited, investors tend to seek refuge in safe-haven assets such as U.S. Treasuries. In earlier decades, this dynamic typically pushed the 10-year Treasury yield lower, where it often remained subdued for an extended period as markets waited for clarity and the resolution of uncertainty.
The Modern Reality: Accelerated Market Processing
Today's markets behave with greater efficiency and transparency. Advances in information technology and real-time data flow have significantly narrowed the information gap, allowing markets to digest shocks much more quickly. As a result, volatility tends to dissipate faster. The initial price reaction in Treasuries is often followed by rapid reassessment, with yields rebounding and realigning with underlying fundamentals rather than remaining suppressed by risk sentiment alone.
Outlook: Inflation Over Safety
In the current Middle East conflict, Treasuries have responded to geopolitical shocks, but the traditional "safe haven" trade has proven relatively short-lived. This dynamic is reflected in recent price action, where the 10-year yield rebounded from 3.96% to 4.14% within a week.
More broadly, the downside for yields appears constrained by fundamental factors, particularly the economic outlook and inflation expectations, a pattern that has been evident since the outbreak of the Russia-Ukraine conflict in March 2022.
Looking ahead, the key variable for the interest rate market may less about geopolitical risk itself, but rather its second-order effects on oil prices. In a "higher-for-longer" environment, any escalation that threatens energy supply could act as an inflationary catalyst. Therefore, I see treasury yields remain relatively supported despite the current risk event.
